{"id":10530,"date":"2023-01-10T16:42:36","date_gmt":"2023-01-11T00:42:36","guid":{"rendered":"https:\/\/www.flyhomes.com\/blog\/?p=10530"},"modified":"2023-06-01T07:54:42","modified_gmt":"2023-06-01T14:54:42","slug":"when-will-interest-rates-finally-go-down","status":"publish","type":"post","link":"https:\/\/flyhomes.com\/blog\/when-will-interest-rates-finally-go-down\/","title":{"rendered":"When will interest rates (finally) go down?"},"content":{"rendered":"\n<p><strong>Will Interest Rates Come Down, or Are We Doomed to High Interest Forever?<\/strong><\/p>\n\n\n\n<p>When the pandemic started, interest rates were lowered to nearly zero, which lowered mortgage rates for homebuyers to a low of<a target=\"_blank\" href=\"https:\/\/fred.stlouisfed.org\/series\/MORTGAGE30US\" rel=\"noreferrer noopener\"> <u>2.65% on a 30-year fixed rate mortgage<\/u><\/a>\u2014a record low. Now, two years later, the Federal Reserve has raised interest rates to nearly record highs, making borrowing money for potential homeowners more expensive and slowing down consumer spending.&nbsp;<\/p>\n\n\n\n<h2 class=\"wp-block-heading\"><strong>How did we get here?<\/strong><\/h2>\n\n\n\n<p>Before we tackle the question that\u2019s on everyone\u2019s mind\u2014when interest rates will finally come down\u2014 it\u2019s important to understand how we ended up with interest rates this high in the first place.&nbsp;<\/p>\n\n\n\n<p><strong>The short answer: Inflation.&nbsp;<\/strong><\/p>\n\n\n\n<p>Inflation is the rise in prices over time that represents a decrease in buying power. Inflation rates typically hover around 2% each year. In an ideal situation, prices rise slightly and wage increases keep pace with price increases.&nbsp;<\/p>\n\n\n\n<p>When inflation rises, especially at a fast pace, the Federal reserve raises interest rates to slow consumer spending with the goal of slowing the rise in prices. But with interest rate hikes, comes the threat of higher unemployment, which, as strange as it seems, is<a target=\"_blank\" href=\"https:\/\/www.investopedia.com\/ask\/answers\/040715\/what-happens-when-inflation-and-unemployment-are-positively-correlated.asp#:~:text=Inflation%20has%20historically%20had%20an,hand%2C%20equates%20to%20lower%20inflation.\" rel=\"noreferrer noopener\"> <u>one of the goals<\/u><\/a>.<\/p>\n\n\n\n<p>The less people make, the less they will spend. So when the unemployment rate goes up because businesses can\u2019t afford to keep staff with high prices caused by high interest rates, spending will typically go down, slowing the rate of inflation.<\/p>\n\n\n\n<p>When the pandemic began in earnest in March 2020, the Federal Reserve cut interest rates and sent the inflation rate plummeting to<a target=\"_blank\" href=\"https:\/\/tradingeconomics.com\/united-states\/inflation-cpi\" rel=\"noreferrer noopener\"> <u>0.1% year over year (YoY)<\/u><\/a> in May 2020. This, combined with pandemic stimulus checks, created spending that<a target=\"_blank\" href=\"https:\/\/www.bls.gov\/opub\/ted\/2022\/changes-to-consumer-expenditures-during-the-covid-19-pandemic.htm\" rel=\"noreferrer noopener\"> <u>increased 15.7%<\/u><\/a> in the second quarter of 2021 compared to the second quarter of 2020.&nbsp;<\/p>\n\n\n\n<p>With increased demand and spending, supply chain issues that decreased supply, a<a target=\"_blank\" href=\"https:\/\/www.federalreserve.gov\/econres\/notes\/feds-notes\/the-effect-of-the-war-in-ukraine-on-global-activity-and-inflation-20220527.html#:~:text=Relative%20to%20a%20no%2Dwar,of%20about%201.3%20percentage%20points.\" rel=\"noreferrer noopener\"> <u>war in Ukraine<\/u><\/a>, the passing of the<a target=\"_blank\" href=\"https:\/\/www.forbes.com\/advisor\/personal-finance\/inflation-reduction-act\/\" rel=\"noreferrer noopener\"> <u>Inflation Reduction Act<\/u><\/a>, among other factors, inflation rose to<a target=\"_blank\" href=\"https:\/\/tradingeconomics.com\/united-states\/inflation-cpi\" rel=\"noreferrer noopener\"> <u>9.1% YoY<\/u><\/a> in June of last year. When inflation rises sharply, the Fed\u2019s most commonly used and effective tool to tame it is to raise interest rates to discourage consumer spending and reduce demand.<\/p>\n\n\n\n<p>In 2022, the Fed raised interest rates seven times between March and December with the goal of reducing demand. As demand is reduced and there is more supply, prices will begin to lower which then lowers the rate of inflation.<\/p>\n\n\n\n<p>The Federal Reserve Chairman, Jerome Powell, said in an<a target=\"_blank\" href=\"https:\/\/www.federalreserve.gov\/newsevents\/speech\/powell20220826a.htm\" rel=\"noreferrer noopener\"> <u>August 2022 speech<\/u><\/a>, \u201cwe are taking forceful and rapid steps to moderate demand so that it comes into better alignment with supply, and to keep inflation expectations anchored. We will keep at it until we are confident the job is done.\u201d<\/p>\n\n\n\n<p>The Fed will lower rates once it begins to see reduced spending, decreasing inflation, and a build up of supply.<\/p>\n\n\n\n<h2 class=\"wp-block-heading\"><strong>Interest rates and the housing market<\/strong><\/h2>\n\n\n\n<p>When rates were lowered at the beginning of the pandemic,<a target=\"_blank\" href=\"https:\/\/www.brookings.edu\/research\/fed-response-to-covid19\/\" rel=\"noreferrer noopener\"> <u>the goal<\/u><\/a> was to support \u201cspending by lowering the cost of borrowing for households and businesses.\u201d Essentially, the move was aimed at keeping the economy moving and avoiding a recession amid widespread layoffs and business closures.<\/p>\n\n\n\n<p>While the pandemic recession officially<a target=\"_blank\" href=\"https:\/\/www.nytimes.com\/2021\/07\/19\/business\/economy\/pandemic-recession-over-coronavirus.html\" rel=\"noreferrer noopener\"> <u>lasted two months<\/u><\/a>, we\u2019re still seeing the impact of low interest rates in the housing market. With interest rates so low, demand went up and the supply couldn\u2019t fill the demand, which caused prices to rise.<\/p>\n\n\n\n<p>As a result of these higher home prices, Freddie Mac reports that<a target=\"_blank\" href=\"https:\/\/www.freddiemac.com\/research\/consumer-research\/20220822-how-higher-prices-have-changed-housing-costs-consumer\" rel=\"noreferrer noopener\"> <u>68% of consumers are significantly less likely or slightly less likely to buy a home<\/u><\/a>. Their<a target=\"_blank\" href=\"https:\/\/www.freddiemac.com\/research\/forecast\/20221021-quarterly-forecast-rapidly-rising-rates-declining-demand-driving-housing-market\" rel=\"noreferrer noopener\"> <u>Quarterly Forecast<\/u><\/a> reports that rapidly rising rates and declining demand will drive a slowdown in the housing market.<\/p>\n\n\n\n<p>Interest rates impact monthly payments and the amount of interest borrowers pay over the life of the mortgage (see example below). As high interest rates decrease buying power, demand may slow and prices may come down. While the answer is far from a sure thing, we can look at consumer spending and demand trends to get a good idea.&nbsp;<\/p>\n\n\n\n<p>Interest rates have risen with the goal of taming inflation, so interest rates will likely go down as inflation is lowered. Since hitting its 9.1% peak in June 2020, inflation rates have continued to fall, reaching<a target=\"_blank\" href=\"https:\/\/tradingeconomics.com\/united-states\/inflation-cpi\" rel=\"noreferrer noopener\"> <u>7.7% YoY<\/u><\/a> in October.<\/p>\n\n\n\n<p>Another factor in lowering interest rates will be taming the demand for housing in an effort to bring housing prices down. Home prices rose by<a target=\"_blank\" href=\"https:\/\/www.cnn.com\/2022\/02\/22\/homes\/us-home-prices-case-shiller-december-2021\/index.html\" rel=\"noreferrer noopener\"> <u>nearly 19% in 2021<\/u><\/a>, fueled by low interest rates and high demand paired with low supply.<\/p>\n\n\n\n<p>In October 2022, home prices were up<a target=\"_blank\" href=\"https:\/\/www.zillow.com\/home-values\/102001\/united-states\/\" rel=\"noreferrer noopener\"> <u>13.5% YoY<\/u><\/a>, showing a lower increase in home prices in comparison to the past year. If this trend continues, then the Fed will likely lower interest rates to once again encourage spending and leveling out to their goal of 2% yearly inflation.&nbsp;<\/p>\n\n\n\n<p>According to the Mortgage Bankers Association, we could see lower interest rates in 2023, with mortgage rates expected to<a target=\"_blank\" href=\"https:\/\/www.cnn.com\/2022\/10\/24\/homes\/mortgage-rate-forecast-2023\" rel=\"noreferrer noopener\"> <u>fall to 5.4%<\/u><\/a> by the end of next year.&nbsp;<\/p>\n\n\n\n<h3 class=\"wp-block-heading\"><strong>To be clear, there\u2019s no sure way to know when interest rates will go down<\/strong><\/h3>\n\n\n\n<p>The economy and interest rates are constantly fluctuating. And unforeseen events impact the trajectory of both, as we saw with the pandemic and how it and the policies put in place as a result affected the economy in ways that most of us didn\u2019t see coming.<\/p>\n\n\n\n<p>The programs put in place to address pandemic economic issues have certainly impacted the current economy.
